Barbara Doran, the CIO of BD8 Capital Partners, provided insights on market recovery and retail investor participation in a recent discussion on Making Money. As more Americans take a hands-on approach to personal finance, many face a decision between investing in exchange-traded funds (ETFs) or mutual funds.

Both investment vehicles offer a straightforward method for building a diversified portfolio of stocks or bonds and share core similarities. However, experts point to key differences in trading mechanics and tax treatment that can influence long-term returns. According to Kathy Kellert, head of index equity product at Vanguard, investors should first recognize that both are professionally managed portfolios providing diversified exposure. The main differences, she noted, involve how the funds are bought and sold and how taxes are handled.

ETFs trade throughout the day on exchanges, similar to stocks, with prices that fluctuate in real time. In contrast, mutual funds are priced once daily after the market closes. Dan Sotiroff, associate director of U.S. passive strategies research at Morningstar, described an ETF as a mutual fund that trades on an exchange like a stock share. Because of this structure, ETFs can trade at slight premiums or discounts to their net asset value, though Sotiroff noted the gap is typically very small and inconsequential.

Taxes represent another major consideration. ETFs utilize a structure that allows many transactions, such as rebalancing, to occur without triggering taxable capital gains. Mutual funds, however, may distribute these gains to investors in the year they are realized, according to Kellert and Sotiroff. Sotiroff stated that, all else equal, ETFs are more tax-efficient than mutual funds. He added that ETF investors still pay capital gains taxes when they sell shares, effectively deferring gains rather than avoiding them, while mutual fund investors have less control over the timing of those gains.

Will Rhind, CEO of GraniteShares, characterized ETFs as a new technology compared to mutual funds, which he called old technology. He noted that ETFs are generally cheaper, more tax-efficient, offer broader choice, and are liquid. Unlike many mutual funds that require minimum investments of $1,000 or more, Rhind pointed out that ETFs can often be purchased for the price of a single share or even a fraction of one.

Experts emphasized that the choice between ETFs and mutual funds ultimately depends on the individual investor.
