Investor concerns about inflation and large government deficits are fueling a bond market sell-off, which is raising borrowing costs for governments and consumers and creating challenges for policymakers. On Tuesday, the 30-year US Treasury yield reached 5.34%, its highest level since 2007, while the 10-year yield hit 4.74%, near the peak of the current President of the United States, Donald Trump’s second term.

Bond yields rise as prices fall, and the current sell-off reflects investors’ worries about unchecked government spending and rising deficits. Yields are climbing because investors demand greater compensation for lending to governments amid weaker fiscal conditions. The situation has been worsened this year by the US-Israeli war with Iran and the surge in oil prices, with Brent crude rising above $91 per barrel on Tuesday. Investors are seeking higher yields to offset the risk of inflation eroding their returns.

The conflict with Iran has also unsettled bond markets as investors weigh the impact of higher oil prices and the possibility that central banks might keep interest rates elevated for longer, or even increase them, to fight inflation. Derek Halpenny, head of research for global markets at MUFG, noted that the worsening Middle East situation likely intensifies concerns over inflation and the US fiscal position. He added that there is no appetite in the US to address the fiscal position, which increasingly weighs on long-term bond yields.

Government bonds are also under pressure from a wave of new corporate debt issuance, particularly from tech companies focused on artificial intelligence. These firms are borrowing to fund AI infrastructure, and their bonds compete with government bonds for investor attention, reducing demand for government debt and pushing yields higher.
