Japan is facing a shortage of options to address a bond market selloff that could push debt financing costs above government projections, according to a Reuters report. The situation leaves Prime Minister Sanae Takaichi’s ambitious spending plans vulnerable to market forces beyond her control.

Analysts suggest that measures such as sporadic cuts to bond issuance or emergency central bank purchases are only temporary fixes for a market pressured by persistent inflation and a loose fiscal policy. Nomura Securities‘ executive rates strategist Mari Iwashita noted that Japan has not seen such sticky price pressures since the previous oil shock, making the challenge of anchoring inflation at the Bank of Japan’s 2% target increasingly difficult.

The global bond selloff has centered on Japan, with the benchmark 10-year yield nearing 3% for the first time since the mid-1990s. Investors are worried about the country’s large debt and inflation risks from the Middle East conflict. After reaching a three-decade high of 2.945% on Tuesday, the yield eased to around 2.89% on Wednesday.

While government subsidies have kept core inflation below the 2% target, the BOJ has warned of the risk of an inflation overshoot that could justify an early rate hike. The prospect of sooner and faster rate hikes has reduced concerns that the BOJ is behind the curve, but it has also triggered a repricing in bond markets. Investors now see a realistic path toward rates reaching 2%, well above earlier expectations of a peak near 1.5%.

The surge in yields is a critical test for Takaichi’s economic strategy. Her case for increased spending relies on the assumption that economic growth will outpace long-term borrowing costs, allowing Japan to sustain its debt without jeopardizing fiscal stability. That premise would be questioned if the 10-year JGB yield exceeds 3% with inflation at 2% and real growth around 1% at best. Government estimates from July project real GDP growth of 0.9% in the current fiscal year ending March 2027, followed by 1.1% the next year.

Higher yields would also threaten the affordability of Takaichi’s flagship growth initiatives, while conservatives in the ruling party push for spending cuts. A sustained move above 3%, the level used in the government’s budget assumptions, would send debt-financing costs past the 31 trillion yen ($195 billion) currently set aside, undermining her push to invest in growth sectors.
